If so does it work with the SM Cpanel setups?

Apache 2 + cPanel is a very bad idea™ and it is strongly recommended that you don't upgrade yet (unless you have a dire need for a feature in apache 2)

Really, dammit.

The reason I want apache 2 is to run ColdFusion MX with.

Can apache 1.3 and 2 run on the same box? Could I have apache 1.3 running Cpanel on the main shared IP and Apache 2 listening on a different IP?

Not only do you need to use a different IP, you need to use a different port for it to listen on.

I was just looking at Macromedia Coldfusion page and it did say that Coldfusion is supported on Apache 1.3.22 to 1.3.27 too. So there is really no need to use Apache 2.
